In contrast to a traditional exchange, where buyers and sellers identify the pricing at which they want to trade an item, AMMs facilitate trades between users and liquidity pools automatically and quickly.</p><p>Bancor began in 2017 as one of the first decentralized exchanges (DEXs) in cryptocurrency (crypto), initially on the Ethereum network. It was the first to use algorithmically priced assets in liquidity pools to create AMMs. In 2018, Uniswap popularized the use of AMMs. SushiSwap, PancakeSwap, and Curve Finance are some other top crypto decentralized exchanges that use AMMs.</p><h2>The differences between Market Makers (on CEXs) and Automated Market Makers (on DEXs)</h2><p>A market maker streamlines the process of providing liquidity for trading pairs on centralized exchanges. A centralized exchange monitors trader activity and provides an automated mechanism that ensures trading orders are properly matched. In other words, if Trader A agrees to buy 1 ETH at $2,300, the exchange will find a Trader B prepared to sell 1 ETH at Trader A's preferred exchange rate. As a result, the centralized exchange serves as a sort of middleman between Trader A and Trader B. As a result, DEXs encourage user autonomy by allowing them to initiate trades directly from non-custodial wallets (wallets where the individual controls the private key.)</p><p>Furthermore, DEXs use autonomous protocols known as AMMs to replace order matching systems and order books. These protocols determine the price of digital assets and provide liquidity by utilizing <a href="https://www.builder.news/crypto-insights/blockchains-backbone-to-call-smart-contracts-InrUS" alt="smart contracts" title="Blockchain's backbone to call Smart Contracts" target="_blank" rel="" class="">smart contracts</a>, which are self-executing computer programs. The protocol pools liquidity into smart contracts in this case. Users can deposit equal amounts of both tokens to join the liquidity pool and earn trading fees when other users trade that pair of tokens.</p><p>For example, if a user exchanges ETH for USDC in an ETH/USDC liquidity pool, the transaction fees paid will be divided by each liquidity provider (LP) in the ETH/USDC pair based on their percentage ownership of the pool. In some circumstances, Liquidity Providers (LPs) can receive additional benefits in the project's native coin, which adds a further layer of incentives.</p><h3>Constant Product Formula</h3><p>An AMM can store a variety of liquidity pools, each with its own interest rate based on its popularity. Many AMMs use a constant product formula to maintain equilibrium. When traders buy ETH, they add USDT to the pool and subtract ETH from it. This reduces the amount of ETH in the pool. Since the <strong>value of ETH asset = price*amount</strong>, this causes the price of ETH to rise in order to fulfill the balancing effect of <strong>x*y=k</strong>. In contrast, when more USDT is introduced to the pool, the price of USDT falls. When USDT is purchased, the price of ETH in the pool decreases while the price of USDT increases.</p><p>When large orders are placed in AMMs when a significant amount of a token is removed or added to a pool, significant differences between the asset's price in the pool and its market price (the price it trades at across several exchanges) might appear. For example, the price of ETH on Binance CEX may be $2,000, but it may be $1,850 in a pool because someone put a large amount of ETH into a pool in order to get the other coin.</p><p>This means that ETH will trade at a discount in the pool, generating an arbitrage opportunity. Arbitrage trading is the method of identifying discrepancies in the price of an asset across different exchanges, purchasing it on the platform where it is somewhat cheaper, and selling it on the platform where it is slightly more expensive.</p><p>Alternative methods have arisen beyond the constant product formula as the <a href="https://www.builder.news/sub-category/defi" alt="DeFi category on Builders.news" title="DeFi insightful articles on Builders.news" target="_blank" rel="" class="">DeFi ecosystem</a> changes and grows. Here are a couple of such examples:</p><ul><li><p><strong>Curve:</strong> Curve creates liquidity pools comprised of similar assets, such as stablecoins. Previously, liquidity would be distributed evenly throughout the entire curve from zero to infinity, exposing LPs to more impermanent loss.</p></li></ul><h2>How AMMS enhances DeFi</h2><ul><li><p><strong>Liquidity from multiple sources:</strong> AMMs, unlike larger centralized exchanges (CEXs) like Binance and Coinbase, can crowdsource more liquidity. This is especially helpful for mining liquidity in newer and smaller blockchain projects.</p></li><li><p><strong>Better rate offers:</strong> Popular Ethereum trading pairs on CEXs do not support large trading orders at a reasonable price. According to a market depth research by Uniswap,  a trader who performs a $5 million trade on Uniswap V3 can save roughly $24,000 over Coinbase.</p></li><li><p><strong>Yield farming opportunities:</strong> LPs can also take advantage of yield farming options, which promise to boost their earnings. To take advantage of this benefit, all you need to do is deposit the necessary ratio of digital assets in an AMM liquidity pool. The AMM protocol will deliver you LP tokens once your deposit has been validated. In some cases, you can then deposit this token into a different lending mechanism to earn further income.</p></li><li><p><strong>Preserve the native of blockchain:</strong> CEXs are notorious for taking advantage of market conditions to engage in insider trading. AMMs are non-custodial and decentralized. DEXs are safer than centralized versions due to greater transparency with on-chain order books and the lack of a single entity. This causes some risks associated with users when using AMMs protocols.</p><h2>Impermanent loss</h2><p>The difference in token value if consumers keep tokens in their wallets rather than placing them in a liquidity pool is known as impermanent loss. The AMM constantly attempts to maintain the ratio of tokens issued in a liquidity pool due to the constant product formula. This indicates that the asset prices will change during the rebalancing process. Because crypto assets are volatile, users may benefit more simply by holding on to their coin rather than placing it in a pool.</p><h3>Slippage</h3><p>Slippage occurs when the real price deviates from its original value during a trade. Slippage is exacerbated by the price volatility of the assets in the pool, as each transaction affects the pricing. Slippage difficulties, on the other hand, can be rectified by attracting new liquidity into the pool. With a larger liquidity pool, fluctuations in token ratios will be less noticeable with each deal.
