<p>Most DeFi users are likely familiar with yield farming. Investors previously adored and embraced it. The offered yields, after all, begin in the high double digits and can reach astronomical Ponzi-like sums, despite the fact that the majority of farming in the early DeFi summer did not call for a lock-up period. Nonetheless, option methods are quite complex, and not everyone has the time or skills to implement them in quickly.</p><p>There goes the appearance of DeFi Option Vault (DOV). DOVs make it simple for customers to deposit their coins and receive yields based on a specified option strategy comprised of a single or multiple leg structure. Option strategies were previously exclusively available to accredited investors through over-the-counter (OTC) trading or self-execution on options exchanges such as Deribit or Opyn. DOVs, like yearn, let investors simply deposit their cash in vaults, which will subsequently execute yield-generating strategies on their behalf. DOVs have recently gained popularity and will continue to do so in the DeFi landscape for two main reasons:</p><p>First and foremost, by monetizing the volatility of underlying assets, DOVs can produce organic yield. Crypto options can be a tremendous source of yield, and indicated volatility, also known as the variance risk premium, is typically higher than realized volatility.</p><p>Secondly, DOVs enable scalable trading of non-linear instruments. Due to fragmented liquidity on limit order books, centralized exchanges offering options are having difficulty scaling their option offering. DOVs address this issue by focusing option liquidity on a single strike price or a range of strike prices at predetermined tenors. This boosts liquidity significantly, allowing a greater range of options to be traded on DOVs. Improved liquidity will undoubtedly expand in CeFi as exchanges list altcoin order books with confidence knowing that demand exists in the DOV area.</p><h2>The mechanism of Defi Option Vault</h2><p class="prosemirror-p-center"><img src="https://cdn.builder.news/news/11ed18662c52fcd5a8e6023f659fee92.jpg" alt="defi option vaults mechanism" title="defi option vaults mechanism" width="600" height="336"></p><p>The most frequent structured product DOV tactics are covered call selling and cash-margined put selling. Covered calls produce yield for a token by selling call options with a strike price greater than the current token price (out-of-the-money call options). Option buyers pay a premium for the option contract, which is then returned to the vault as depositors' yield. Cash-margined puts are identical to token-margined calls except that they are priced in the opposite direction. For call selling vaults, traders deposit their tokens, while for put selling vaults, traders deposit stablecoin. The vaults will draft the options on a weekly basis and auction them off to market participants on a set day and time. It should be noted that each protocol has its own system for minting and selling options to authorized participants. Before investing in the vaults, investors should understand how each protocol works. The protocols determine option characteristics such as strikes and tenors based on backtested outcomes in order to provide depositors with the best risk-adjusted returns.</p><p>The vault gets the premium after auctions. Following expiration, vault depositors have two options: either remove their deposit along with the premiums or leave it in the vault to take part in the following auction. The balance in the vault can be larger or lower than it was the week before, depending on how the strategy performed.</p><h2>Fresh benefits of DOVs to DeFi</h2><h3>DOVs bring users organic yield</h3><p>The yield of AMM and liquidity pools is problematic because it is mostly circular and synthetic and highly reliant on token price inflation. The virtuous cycle we've observed in Defi will come to an end if the influx of new participants into the market reverses and token prices fall.</p><p>The base payout from DOVs is entirely independent of token rewards. By paying option premiums, DOVs successfully monetize the high volatility of the underlying asset and inject this yield into Defi. Due to the fact that the basic yield is derived from a sizable external options market, it also addresses the issue of diminishing return caused by growing LP pools. The true base yield is the last piece needed for Defi to be scaleable and sustainable over the long run. A shift away from the ponzinomics of token manufacture and distribution is an urge.</p><h3>A scaling solution for non-linear DeFi instruments</h3><p>The problem of non-linear liquidations is challenging to resolve. DOVs have grown to be the most popular trading platform for altcoins.</p><p>They are quickly establishing themselves as the primary source of liquidity for altcoins as well as the platform for Altcoins options. Inevitably, this liquidity will spread into centralized finance.
