They act as central issuers.</p><p>Let’s take the case of USDT for a deeper understanding. When a person mints 10 USDT, Tether will correspondingly take out 10 USD from the mentioned reserves.</p><p>Conversely, when users sell USDT for USD. Tether will burn 10 USDT to reduce the circulating supply.</p><h4>Collateralized debt position stablecoins</h4><p>Example: DAI, BitUSD, SUSD, VAI.</p><p>CDP is a position created by locking collateral in a smart contract instead of depending on a central issuer. MakerDAO pioneered this technique in decentralized finance (DeFi), and their stablecoin DAI is minted in this manner.</p><p>When users want to possess this form of stablecoin, their collateral is locked inside a smart contract in exchange for tokens of equal value. DAI uses an overcollateralized paradigm in which the collateral placed must be greater than 150 percent of the DAI value that the user mints. For example, in order to purchase $1000 in DAI, users must give at least $1500 in collateral. The goal of DAI's over-collateralization is to protect the stablecoin from price volatility in the collateral asset. If the collateral's market price declines, the surplus collateral keeps DAI's price stable. The protocol employs a two-token design, with FRAX serving as the stablecoin and FXS serving as the governance token. FXS must be burned alongside collateral, such as USDC, in order to mint FRAX. The collateralization ratio determines the amount of collateral required. For example, if the collateralization ratio is 70%, this means that 70% of $1 worth of FRAX is guaranteed by collateral, while 30% is backed by FXS supply.
